I live in Oaxaca but the problem with recommending or reviewing hotels is that I don't stay in them, so my comments are second-hand from travelers that I know or have talked to. The B&B website posted by Yucatandreamer is excellent. All of the B&Bs listed are good ones. I esp. recommend Casa Colonial. It is within walking distance of the zocalo, but on a side street. Las Mariposas, a bit more budgety, is also a good choice. Each one has a different ambience and amenities. Tip #1: the prices posted on the Internet may be (1) out of date or (2) not representative of seasonal fluctuations. Tip #2: Rooms within hotels often vary GREATLY. Tip #3: Unless you are familiar with the city, it's difficult to evaluate the location. Tip #4: Often if you make reservations on the Internet, you pay in USD and that sometimes increases the rate. If you find a hotel and you want my opinion, please PM me, with specific questions that you want answered. The selection of a hotel in Oaxaca can be daunting. There are hundreds. Even though occupancy may be down, the hotels don't seem to lower their prices, in my opinion. Hope this helps.
